Car loan vs personal loan for buying a car: costs, ownership and trade-offs

A UK car loan may mean HP or PCP, not a single product. Compare personalised APR, deposit, fees, total payable, ownership and any PCP balloon before choosing between car finance and an unsecured personal loan.

There is no universal cheapest way to borrow for a car. In the UK, “car loan” can mean hire purchase (HP), personal contract purchase (PCP), or another finance arrangement. Compare the actual personalised offer for the same cash price, deposit and term, then judge the total amount payable—not just the advertised monthly payment.

An unsecured personal loan gives you the money and makes you the car’s owner from the start. HP leaves the finance company as owner until the agreement is completed. PCP usually lowers the monthly payment by deferring a large optional final payment, which you must include if you intend to own the car. Your decision should also account for insurance, fuel, maintenance, repairs, mileage rules and what happens if you settle early or miss payments.

First identify the product called a “car loan”

Dealers and lenders use “car loan” as a broad phrase, but the legal and financial structure matters more than the label. The comparison most UK buyers need is between:

  • An unsecured personal loan: a lump sum paid to you, normally repaid in fixed instalments over a set period.
  • Hire purchase (HP): car finance secured on the vehicle, with ownership transferring only after the contractual payments and final option-to-purchase fee are paid.
  • Personal contract purchase (PCP): finance with lower regular payments than a conventional amortising structure in many cases, followed by an optional balloon payment if you want to own the car.

These are not interchangeable. A personal loan and HP can both be described as “borrowing for a car”, yet one gives you ownership immediately and the other does not. PCP adds a separate end-of-agreement choice. Ask the dealer or lender to state the exact product, who owns the car during the term, and every payment needed to acquire it.

How an unsecured personal loan works

MoneyHelper defines a personal loan as “a lump sum of money you borrow from a lender and pay back, usually with interest, over a set period of time.” It is generally unsecured, meaning the loan is not secured against the car or your home. One-to-five-year terms are usual in its consumer guidance, although the term available to you depends on the lender and your application.

What you pay and when

The lender pays you a fixed amount, or makes the funds available for you to pay the seller. You then make the agreed instalments. Fixed monthly repayments are typical, but check the offer for the rate type, term, total amount payable and all fees. Extending the term can reduce the monthly instalment while increasing the interest paid over the life of the loan.

Ownership and selling the car

You own the car from the outset, so you can normally buy from a dealer or private seller subject to the lender’s conditions. There is no car-finance owner waiting for a final option fee. However, the debt remains even if you sell the vehicle. Before changing cars, request a settlement figure and compare it with the realistic sale price; a shortfall would still be your responsibility.

Rate and approval are personal

A representative APR is not a promise that you will receive that rate. The lender uses credit information and its own risk assessment to decide whether to approve the application, how much to offer and what rate to charge. You could be offered less than requested, a higher rate, or no loan. Check personalised eligibility where available before making a full application, and base your comparison on the written offer you can actually obtain.

How hire purchase (HP) works

With HP, the vehicle secures the borrowing. The usual structure is a deposit, monthly instalments covering the amount financed plus interest, and an option-to-purchase fee at the end. MoneyHelper gives about £100 as a typical example of an option fee, but that is an illustration rather than a guaranteed current charge; your agreement is authoritative.

Who owns the car during HP?

The finance company owns the car until you have made the required payments and paid the contractual option-to-purchase fee. You have possession and use, but should not describe yourself as the legal owner during the term. Once the agreement is completed, ownership transfers according to its terms.

Monthly payment and term trade-off

A longer HP contract can make the monthly amount easier to fit into a budget, but it normally increases the interest paid overall. A deposit reduces the amount financed and may reduce the instalment, although it is money you must provide upfront. Compare the cash price, deposit, monthly instalments, option fee and total amount payable together.

Security and missed payments

Because the car is security, missed payments can put it at risk. MoneyHelper says the finance company can take the vehicle back if you do not pay. The agreement and applicable law determine the process and your rights, so contact the finance company promptly if you expect difficulty rather than simply stopping payment.

How PCP differs from HP and a personal loan

PCP is not just HP with a different name. It uses a large optional final payment, often called a balloon, to defer part of the car’s cost until the end. The regular instalments may therefore be lower than for a conventional loan or HP agreement on the same vehicle and term.

The end-of-term choice

At the end, you generally choose whether to:

  • pay the optional balloon and acquire the car;
  • return the car, subject to the agreement’s condition and mileage requirements; or
  • use an available part-exchange or replacement arrangement, with any settlement and equity position calculated under the contract.

If ownership is your goal, include the balloon in the cost comparison. Comparing only PCP monthly payments with a personal-loan instalment can make PCP look cheaper while omitting the largest payment required to keep the car.

Mileage and condition rules

Some car-finance agreements, particularly PCP or leasing arrangements, include an agreed mileage and charges for exceeding it. An excess-mileage fee is contract-specific; do not assume every HP agreement or every form of car finance uses the same rule. Read the particular agreement for the mileage allowance, per-mile charge, condition standards and any return process.

Compare written offers on the same basis

Request a personalised quote for each option and place the figures side by side. The following items are the minimum comparison set:

Item Why it matters
Cash price Confirms that you are comparing the same car and negotiated price rather than two different vehicles or discounts.
Amount financed Shows how much borrowing remains after the deposit and any part-exchange credit.
Deposit or upfront payment Reduces borrowing but requires cash now; compare the opportunity cost and affordability of paying it.
Personalised APR and rate type Shows the price of credit offered to you. Check whether the rate is fixed or variable and do not rely on a representative APR.
Agreement length A longer term can reduce each payment but generally increases total interest.
Regular instalment Tests monthly affordability, but cannot establish the cheapest overall option by itself.
Fees Include arrangement, administration, broker, option-to-purchase and any early-settlement charge that applies.
Total amount payable Combines the required payments and credit costs over the agreement; use the figure in the offer.
Final payment For PCP, include the balloon if you intend to own the car. For HP, include the contractual option-to-purchase fee.
Mileage and condition terms Relevant where the agreement sets an allowance or return standards; charges depend on the contract.
Settlement and exit terms Shows the cost of changing or selling the car before the borrowing ends and the consequences of early repayment.

The FCA’s CONC App 1 explains how the total charge for credit is calculated, including certain known broker fees and compulsory ancillary-service costs and specified exclusions. That regulatory calculation is not a complete car-ownership budget: insurance, fuel, servicing, repairs, parking and other running costs sit outside it. Compare those costs separately for the vehicle you are considering.

Which option costs less overall?

You cannot answer that from a product label or a monthly payment. The cheapest option depends on the personalised APR, amount borrowed, term, deposit, fees and the PCP end-of-term decision.

Use the ownership target first

If you intend to own the car and keep it, compare the total amount payable for a personal loan with the complete HP cost, including the option-to-purchase fee. For PCP, add every regular payment, the deposit and the balloon payment. If the PCP quote assumes the car will be returned, it is not an ownership-cost comparison.

Separate monthly affordability from total cost

A lower instalment can result from a longer term, a larger deposit or a deferred balloon rather than cheaper credit. Test two questions separately:

  • Can you pay the required amount every month after allowing for the car’s running costs?
  • Which offer requires the least total payment for the outcome you want?

Do not extend the term or borrow more merely because an advertised payment appears comfortable. A lender’s larger-loan pricing or representative rate may not apply to your application, and the additional debt still has to be repaid.

Account for costs outside the finance quote

Budget for insurance, fuel, maintenance, servicing, tyres, parking and unexpected repairs. MoneyHelper identifies these as owner costs even while an HP agreement is running. A finance quote that fits before these expenses may not be affordable in practice.

Ownership, flexibility and risk

Personal loan: maximum seller flexibility, continuing debt

Because you own the car immediately, a personal loan generally gives you more freedom over the seller and avoids finance-specific mileage limits where those apply. The trade-off is that the debt is separate from the vehicle. Selling the car does not clear the loan automatically; obtain a settlement figure and check whether the sale would cover it.

HP: secured borrowing and restricted ownership

HP can provide a clear path to ownership after the final contractual requirements, but the finance company owns the car during the term. The vehicle is security, so missed payments can lead to recovery action. Read the agreement before assuming you can sell, transfer or modify the car while payments remain.

PCP: payment flexibility at the cost of conditions

PCP offers an end-of-term choice and can reduce regular payments, but ownership requires the balloon. Returning the car can involve mileage and condition requirements. The right choice depends on whether you value a lower monthly commitment and the option to change cars, or certainty that the vehicle is yours without a deferred final payment.

Eligibility and affordability checks

Personal-loan lenders use credit information in their risk and pricing decisions. HP interest also depends on credit rating and contract length. The evidence does not support a universal claim that secured car finance is always easier to obtain or always cheaper than an unsecured loan.

Before applying

  • Use an eligibility check or quotation search where available to understand likely terms without making unnecessary full applications.
  • Set a maximum borrowing amount from your complete household budget, not from the dealer’s preferred monthly figure.
  • Check the personalised APR, amount offered, term and total amount payable in writing.
  • Include insurance, fuel, maintenance, parking and a reserve for repairs.
  • Confirm that any deposit, part-exchange value and optional products are shown correctly.

Citizens Advice recommends checking that a lender is authorised by the FCA. It also warns that security offered for a secured loan may be at risk if repayments are not maintained. Treat affordability as a continuing obligation, not a one-time approval result.

Early repayment, settlement and fees

Ask for a settlement statement before selling the car, refinancing or changing the agreement. It should show what is required to clear the borrowing on a stated date and which fees apply.

Personal loans

MoneyHelper says personal-loan providers must allow full repayment before the end of the term or partial overpayments. Early-repayment charges can apply above a stated repayment threshold, with caps depending on the time left. The exact rule and contract wording matter, so verify the current guidance and ask the lender to explain the charge before paying extra.

Car finance

HP and PCP agreements can include administration, option-to-purchase, settlement or other contractual charges. The FCA’s rules govern which specified costs enter the total charge for credit, but the agreement controls the practical steps, deadlines, mileage terms and consequences of ending early. Do not assume that returning a PCP car or handing back an HP vehicle automatically clears every amount owed.

A decision framework for choosing between them

Choose a personal loan when these priorities fit

  • You want to own the car immediately.
  • You need to buy from a seller that does not offer the finance product you want.
  • You prefer a single fixed repayment without a PCP balloon.
  • You accept that the debt remains if you sell the car and will check the settlement figure before changing vehicles.
  • Your personalised loan offer has a lower total amount payable than the comparable HP or ownership-focused PCP offer.

Consider HP when these priorities fit

  • You are comfortable with the finance company owning the car until completion.
  • You want a structured route to ownership with no PCP balloon.
  • The deposit, monthly instalments, option fee and total amount payable fit your budget.
  • You understand the vehicle is security and what missed payments could mean.

Consider PCP when these priorities fit

  • You prioritise a lower regular payment and may change cars at the end.
  • You understand the balloon, mileage allowance, condition rules and return process.
  • You have a realistic plan for paying the balloon if you decide to own the car.
  • You have compared the ownership cost, not just the monthly instalment.

Application and contract checklist

  1. Write down the vehicle’s cash price and the outcome you want: own it, return it or change it later.
  2. Obtain a personalised unsecured-loan quote and a written HP or PCP finance illustration for the same amount and comparable term.
  3. Record the deposit, amount financed, APR, rate type, term, monthly payment, fees, total amount payable and every final payment.
  4. For PCP, record the optional balloon, agreed mileage, excess-mileage rate and condition requirements.
  5. Ask for the early-settlement method, any charge, and the consequences of missed payments.
  6. Add insurance, fuel, maintenance, servicing, repairs and parking to the monthly budget.
  7. Check the lender’s FCA authorisation and read the full agreement before signing.
  8. Keep the quotes and settlement information so you can verify that the contract matches what you agreed.

Common comparison mistakes

  • Comparing a PCP monthly payment with a loan instalment: the PCP balloon is missing from the ownership cost.
  • Calling HP ownership: the finance company owns the vehicle until the agreement is completed.
  • Assuming the advertised APR is yours: representative pricing is not a guaranteed personal offer.
  • Ignoring the deposit: a lower payment may simply reflect a larger upfront contribution.
  • Choosing the longest term automatically: lower monthly cost can mean more interest overall.
  • Forgetting the debt after a sale: a personal loan continues until settled, regardless of what happens to the car.
  • Assuming all car finance has the same mileage rules: limits and charges are contract-specific.
  • Leaving running costs out of affordability: finance is only one part of owning and operating the car.

Bottom line: compare the outcome, not the label

Use the exact product name, obtain personalised offers and compare the full contractual cost for the same car and borrowing period. A personal loan means you own the car immediately but carry a separate unsecured debt. HP keeps ownership with the finance company until completion and puts the vehicle at risk if you do not pay. PCP can lower regular payments but makes ownership depend on a large final balloon and may impose mileage and condition rules. The best choice is the one whose total cost, ownership arrangement, flexibility and repayment risk match your budget and plans.
